The International Monetary Fund has issued a stark warning that the current boom in artificial intelligence carries significant risks to global financial stability. In its latest Global Financial Stability Report, the fund highlighted that sky-high valuations and mounting debt levels in the AI sector could lead to a severe market correction with worldwide repercussions.

The report identified the potential for an AI share crash as one of three primary threats to the global economy, alongside rising government borrowing costs and the danger of major cyber-attacks. The IMF described these factors as plausible near-term catalysts that could cause a sharp tightening of financial conditions and widespread market turmoil.

    High Valuations and Leverage Risks

The fund’s analysis underscores the interconnected nature of the technology sector and the heavy borrowing used to fund AI investments. It noted that weaker or less durable profitability in AI could trigger a reassessment of asset prices. This correction would likely be exacerbated by high leverage, concentrated investor exposure, and complex financing arrangements between companies.

Such a downturn would sharply reduce investment, trigger equity market corrections, and tighten financial conditions globally. The IMF pointed out that while the US market is most directly exposed, Asian markets would also face significant risks. Investors in the UK and euro area might be somewhat insulated, though those with holdings in US tech stocks would still feel the impact.

The report highlighted that the “Magnificent Seven” big tech stocks now account for more than 35% of the S&P 500 index, a substantial increase from 12% a decade ago. Their combined market capitalization has grown by over 50% in the last two years. However, the IMF warned that the successful rollout of AI may not require the massive scale of investment currently being undertaken by hyperscaler firms.

    Circular Financing and Debt Concerns

A major concern for the IMF is the growing leverage underpinning the AI boom. This includes soaring debts contracted by the companies themselves, hedge fund investments in the sector, and retail investors borrowing to speculate on AI stocks. The fund noted that these sources of leverage heighten the potential for forced selling and surges in equity volatility during a market downturn.

The report also identified the prevalence of circular financing deals, which tie stronger AI companies to weaker partners. These arrangements can exacerbate the impact of a share price correction. The IMF identified $300 billion worth of transactions between hyperscalers and weaker AI firms in the past three years. This was supplemented by $650 billion in debt, exchanged for $1.4 trillion in future financial commitments.

The fund cautioned that potential economic gains from AI may not be as large as expected. This mismatch between investment scale and actual returns could lead to a significant reassessment of the sector’s value. The IMF called for closer monitoring of these financial flows to prevent a sudden loss of confidence that could ripple through global markets.
