Investors are turning their attention to a previously obscure segment of the technology sector, raising questions about the financial stability of companies that power the artificial intelligence boom. These entities, known as neocloud firms, operate large data centers filled with expensive computing hardware, which they lease to major AI developers like OpenAI, Anthropic, and Meta.

The sector has become the center of a heated debate in Silicon Valley. While demand for computing power remains high, recent market movements suggest that the rapid expansion of these firms may carry significant financial risks. Analysts at Gartner predict that 80% of neocloud firms will cease independent operations by 2030, while Forrester experts expect at least three to be acquired soon as their finances come under pressure.

    CoreWeave Debt and Market Volatility

CoreWeave, the industry leader, has accumulated $35.1 billion in debt. This figure has drawn particular attention because the company is a fraction of the size of the Big Tech firms it serves. Cory Johnson, an analyst at The Quiet Period, explained that lenders often consider the creditworthiness of CoreWeave’s customers, such as Microsoft and Meta, rather than the company itself when extending credit. This practice allows firms to borrow against long-term lease contracts and the AI chips they purchase.

Despite this model, CoreWeave stock has lost a quarter of its value over the past month. Other neocloud firms, including Nebius, IREN, and Applied Digital, have seen similar declines. Debt investors are demanding higher returns, reflecting growing unease about the sector’s ability to service its obligations.

CoreWeave CEO Mike Intrator has dismissed the market reaction as irrational, expressing confidence in the company’s business model. He noted that major companies are still queuing up for infrastructure and AI services. However, the recent performance of data center stocks suggests that investors are pricing in potential headwinds.

    Risks from Customer Spending Cuts

The financial health of neocloud firms is closely tied to the spending plans of their largest customers. When Microsoft and Google recently forecast lower AI spending than Wall Street analysts had projected, shares in several neocloud firms tumbled. This sensitivity highlights the trade-off inherent in their business model: while it allows for rapid scaling, it also exposes these firms to greater financial risk if hyperscalers adjust their budgets.

Many of these companies originated in the volatile cryptocurrency mining industry. CoreWeave, IREN, Core Scientific, and Applied Digital all began as crypto miners, utilizing infrastructure that proved useful when AI demand surged in 2022. Nebius, formerly Yandex NV, is an outlier, having split from its Russian parent company in 2024.

Elon Musk recently suggested that rising interest rates and financial pressures could lead to the consolidation of the sector, with more than 200 neocloud firms potentially facing extinction. Bradley Tusk of Tusk Ventures warned that if the AI sector proves to be a bubble, neocloud firms would face significant collateral damage.

Recent developments have added to the concerns. Microsoft cancelled a deal with British neocloud provider Nscale due to power supply issues that may persist until 2030. Australia’s Firmus shelved its plans for an initial public offering. These events occur amid a broader backlash against data centers and questions about the productivity gains from AI.

For now, analysts at Yorkville Ives maintain that demand for computing power still exceeds supply, noting that neoclouds fill a gap that larger data center operators cannot. However, the sector’s future depends heavily on its ability to secure affordable borrowing and maintain the confidence of its major tech clients.
